Income Tax

Income Tax in Nepal — A Practical Overview

Income tax requires a separate calculation of the person’s income, deductions, rates and credits. A ledger balance, business turnover and bank receipt each answer a different question.

1. Begin with the person and the income

Income tax starts with identifying the taxpayer, the income year and the character of the receipt. An individual operating a proprietorship and a company operating the same shop do not use the same rate schedule. Employment, business and investment receipts also require different computations. Resident and non-resident treatment must be analysed before considering foreign receipts or cross-border payments. The Income Tax Act is the starting law; the Finance Act for the relevant year supplies amendments and annual charging provisions.

For FY 2083/84, retain a separate calculation from earlier years. A receipt arising in a prior year should not acquire the current year's tax treatment merely because a tax clearance application is made now. A return, assessment, withholding deposit and tax clearance certificate serve different purposes.

2. A useful calculation sequence

An accounting profit is not automatically taxable income. A business computation may need to add back accounting depreciation and unsupported or restricted expenses, then deduct permitted tax depreciation. Loss relief, donations, interest restrictions and concessions need separate statutory tests. VAT collected from customers and income tax paid on profit should not be combined in one tax calculation.

3. Nepal example: why the reconciliation matters

Assume a Kathmandu service company reports accounting profit of NPR 2,400,000. For illustration, its accounts contain NPR 300,000 of accounting depreciation and NPR 50,000 of personal expenditure charged to the business. Assume permitted tax depreciation is NPR 400,000 and there are no other adjustments. Its illustrative taxable income is NPR 2,350,000: 2,400,000 + 300,000 + 50,000 − 400,000. At an assumed ordinary entity rate of 25%, gross income tax is NPR 587,500. If supported creditable withholding is NPR 100,000 and instalments paid are NPR 300,000, the remaining amount is NPR 187,500. Those payment credits reduce the balance payable, not the taxable income. The example does not assert eligibility for a concession.

4. What to organise during the year

Maintain a sales reconciliation, expense evidence, asset-pool working, employee and supplier PAN records, withholding reconciliation and payment register. Record reasons for tax adjustments when transactions occur. Reconstructing twelve months of invoices at filing time makes missed credits and unsupported deductions more likely.

A small-business return can be appropriate only when every statutory eligibility condition is satisfied. Turnover alone does not establish eligibility. Similarly, withholding on a receipt does not prove that no return is required. Confirm whether the withholding is final for that exact payment category and whether other income creates a filing obligation.

5. Questions before filing

Does the taxpayer's legal identity match the PAN? Does the computation use the correct income year? Are mixed business and investment receipts separately identified? Are claimed exemptions and concessions documented? Can every withholding credit be matched to the taxpayer and year? Resolve those questions before requesting clearance. For rate-specific details, use the existing individual-rate, business-income, expense, instalment and return-filing articles in this collection.

6. Current-year checkpoints

For FY 2083/84, the ordinary resident natural-person and couple bands start with NPR 1,000,000 at 1%, followed by marginal 10%,20%,27% and 29% bands. The first 1% has statutory exceptions, including qualifying social-security contribution cases. Ordinary entities commonly use 25%, while specified businesses fall within 30%. Small-business and final-withholding categories require separate treatment. A salary of NPR 1,500,000 is not automatically taxable income of NPR 1,500,000: eligible contributions and statutory deductions must first be determined. A company’s sales of NPR 1,500,000 are likewise not its profit. A current rate table becomes useful only after these preceding questions have been answered.

Deductions and tax credits also differ. A qualifying NPR 25,000 tuition deduction reduces taxable income; it does not reduce tax by NPR 25,000. The approved-medical-treatment provision is a credit with its own 15% calculation and NPR 1,500 annual ceiling for FY 2083/84. Keep the distinction visible in the working rather than combining every relief under “tax exemption.” When income comes from abroad, establish residence, source, withholding and any treaty or foreign-tax-credit conditions. A foreign customer does not by itself make the income exempt. The return should connect the treatment with the specific income year and retain the evidence needed to explain that conclusion.
