Investment Income, Financing Costs and Bad Debts — A Nepal Tax Working

Investment and financing tax workings should keep income, deductions, final withholding and bad-debt adjustments separate. Net cash received does not reveal whether a receipt is taxable, final or creditable.

1. Separate the income streams

Interest, rent, dividends and gains may arise from an investment or form part of a business. Classification depends on the facts and statutory provisions rather than the ledger name. An entity earning interest on operating cash should identify the receipt and any withholding, while a lender carrying on business needs a business computation. Final withholding and ordinary assessable income must remain separate in the working.

Start with gross receipts, amounts realised and applicable timing rules. Then test deductions for their connection with the income, statutory restrictions and documentary support. Do not net unrelated interest income and interest expense before examining their treatment.

2. Interest and financing costs

Section 14 is the starting reference for interest deductions. Trace borrowed funds to their use, identify the legal borrower and lender, and test applicable limitations. Related-party and foreign borrowing also require arm's-length, foreign-exchange and withholding analysis. A loan sanctioned to a director and used by the company needs a clear legal and accounting file; a company expense cannot be established solely by a director's bank statement.

3. Bad debts are different from provisions

An expected credit loss or general doubtful-debt provision under the reporting framework is not automatically a tax deduction. Review the Act's timing and reversal rules, whether the amount was previously included in taxable income, and the evidence that collection has failed under the applicable conditions. Sector-specific rules for financial institutions must not be borrowed by an ordinary trading company.

An accounts-receivable ageing report is useful evidence but is not a legal conclusion. Retain the original sale, recognition, customer communication, recovery effort, write-off approval and any later recovery. A subsequent recovery must be traced to the prior tax treatment so that it is neither omitted nor taxed twice.

4. Worked reconciliation

Assume a business records interest income of NPR 100,000, borrowing interest of NPR 300,000 and an accounting receivable provision of NPR 200,000. For illustration, the review accepts NPR 240,000 of interest and no current deduction for the provision. The adjustment adds back NPR 60,000 of interest and NPR 200,000 of provision to accounting profit. The interest income remains separately included under its verified treatment. The example assumes the legal conclusions; it demonstrates how to record them.

5. Close the file

Prepare separate schedules for income, borrowing costs, restrictions and receivables. Cross-reference each adjustment to its provision and period. Finance Act 2083 amendments must be applied to the correct year, including any relevant exemption change. Keep commercial collectability, financial-statement impairment and tax deductibility as connected but distinct decisions.

6. Natural-person interest and company interest differ

Section 88 specifies 6% withholding for qualifying Nepal-source non-business deposit, bond or similar interest paid to a resident natural person by the listed payers. It is not a universal interest rate. General interest starts at 15% subject to the exact statutory exceptions. A company’s interest receipt and an individual’s qualifying fixed-deposit interest can therefore have different withholding and annual-assessment treatment. Suppose a qualifying individual receives gross deposit interest of NPR 100,000. At 6%, the deduction is NPR 6,000 and cash NPR 94,000. A company receiving NPR 100,000 with legally applicable 15% advance withholding has NPR 85,000 cash and a separately supported NPR 15,000 credit. Both records begin with gross income; their finality must be checked under section 92.

7. Bad debts need a transaction history

Identify how the debt arose, whether the corresponding income was recognised and what recovery steps occurred. A provision based on an ageing percentage is not automatically a tax write-off. Keep customer correspondence, collection attempts, settlement proposals, security information and approval for the actual write-off. Recoveries after a deduction also require a subsequent-year tax record. For financing costs, show how the borrowing was used and identify any related-party or exempt-income connection. A director’s loan funded through a business overdraft can have a different deduction outcome from working capital used to buy trading stock. Trace the funds where their use is disputed, and assess the statutory interest limitations separately from accounting classification. The final reconciliation should explain gross investment receipts, deductible expenditure, restricted items, write-offs, recoveries and withholding. Combining all five in a net “finance income” account makes both the deduction and credit difficult to substantiate.
