TDS and Withholding Tax in Nepal — Classification, Credits and Controls

Withholding controls begin with payment classification and end with correctly matched deposits and recipient evidence. The chosen rate should be supported by the recipient’s facts and the governing provision.

1. A rate lookup follows the payment classification

Withholding is a payer's obligation arising from the statutory character of a payment. Salary, rent, interest, dividend, contract consideration, service fees and cross-border payments should not be placed in one generic category. Identify the payer, recipient, residency, contract substance, payment date and applicable year before selecting a provision. The current rate article provides rate detail; this article explains the decision and control process.

Salary withholding under section 87 uses the employment-income computation. Sections 88 and 89 cover specified other payments and contract payments. Section 95A contains additional collection provisions. Section 92 determines finality for specified categories. A payment may have a low rate without its deduction being final, and two transactions with the same numerical rate may have different filing and credit consequences.

2. Information needed for a dependable decision

FieldWhy it mattersExample
Payment descriptionDetermines the statutory categoryConsultancy, rent or salary
Payee identity and PANSupports reporting and credit allocationRegistered supplier rather than trade name
Residency and legal formMay change rate and source analysisForeign vendor versus resident company
VAT registration and invoiceCan affect a category-specific treatmentVAT-registered professional supplier
Contract and aggregationThreshold rules may depend on related paymentsInstalments under one construction contract

Finality and credit statusDetermines later tax treatmentFinal distribution versus creditable service deduction

Use these fields in the payment-review register so that the chosen rate can be traced to the recipient and transaction facts.

3. A Nepal supplier example

Assume, solely for illustration, that the verified treatment of a resident supplier's invoice is a 1.5% withholding on NPR 100,000 of service value, with NPR 13,000 VAT shown separately. Withholding is NPR 1,500 on the assumed base. Cash paid to the supplier is NPR 111,500, the supplier payable is cleared by cash plus withholding, and the payer records a NPR 1,500 liability to IRD. Whether the 1.5% treatment applies must be confirmed from the actual service category and statutory conditions; the invoice's VAT line alone is not enough.

The payer should retain the invoice, classification note, PAN validation, withholding calculation, voucher and e-TDS acknowledgement. For a non-final deduction, the recipient must be able to reconcile that reported tax with the relevant income and credit claim. For final withholding, retain the precise finality provision instead of merely labelling the ledger “TDS.”

4. Deposit, report and reconcile

The deduction, payment to IRD and e-TDS return are separate records. Match them by month, PAN, revenue heading and amount. A bank debit without the correct return does not establish that the recipient has a usable credit. An uploaded file without the required verification does not establish a completed filing.

Investigate supplier balances netted without a withholding liability, missing PANs, duplicate payee rows, mismatched periods and deposits under the wrong heading. Obtain a withholding certificate or other appropriate evidence and correct errors through the competent process. Do not make a second payment merely because the credit is not yet visible.

5. Controls for the accounts team

Maintain an approved payment-category matrix with current source references and effective dates. Restrict manual rate overrides, record their reasons and review exception reports. Separate salary-tax estimation from supplier withholding. Escalate mixed, non-resident and gross-up contracts before settlement, when the cost and documentation can still be addressed.

6. Record the reason for a special rate

The ordinary service-fee starting point is 15%, while a qualifying VAT-registered resident service provider or qualifying VAT-exempt resident entity can fall within 1.5%. That distinction cannot be settled only by an invoice saying “professional fee.” Keep registration, entity type and the applicable proviso with the payment approval. FY 2083/84 also has 20% for a resident natural-person insurance agent’s commission or service fee and 1% advance collection for the specified ride-sharing platform payment. A rate table should label these narrow categories so that they do not replace the general commission or ordinary service rule for unrelated transactions.

The same care applies to foreign payments. A domestic 15% starting rate may be modified by an applicable treaty for a person meeting its conditions. A foreign address is not proof of treaty eligibility. Preserve the residence evidence, relevant treaty article and income classification before relying on a reduced rate. After selecting the rule, show gross value, any properly excluded VAT, withholding, other deductions and net payment separately. Reconcile the resulting deduction with the government deposit and recipient certificate. If an error is found, correct the category or reporting through the applicable process and preserve the reason; do not merely change the supplier’s account balance to make the bank amount agree.
