Financial Instruments and Accounting for Income Tax — Two Reconciled Workings

Cash, receivables, loans, investments and guarantees can require different recognition, measurement and impairment. Full NFRS, SME and micro-entity rules differ. Determine the contractual rights and obligations, business context and applicable framework before using fair value, amortised cost or an expected-credit-loss model.

Tax accounting likewise requires a framework-specific analysis of current and, where required, deferred tax. Accounting profit is reconciled to taxable income; a tax return balance does not automatically represent the full financial-statement tax expense.

1. Instrument file

AreaEvidence
ContractPrincipal, interest, maturity, options and security
MeasurementSelected category and supporting calculation
RecoverabilityCustomer/borrower facts, history and forward-looking evidence where required
ModificationChanged terms and accounting assessment
DisclosureRisk, maturity and related-party information

ASB has an August 2025 NFRS 9 ECL carve-out notice. Its exact entities, scope and period must be checked before use. A carve-out is not a general exemption from assessing bad debts or recording losses under every framework.

2. Tax working

Separate current-year taxable income and tax credits from temporary differences and permanent adjustments. Where deferred tax applies, identify carrying amount, tax base, reversal pattern, applicable enacted/substantively enacted rate and recoverability conditions. Do not create a deferred-tax asset for every tax loss without assessing the recognition criteria.

3. Nepal illustration

Assume an asset's accounting carrying amount is NPR 800,000 and its reviewed tax base is NPR 600,000. Under an assumed applicable deferred-tax model and 25% rate, the NPR 200,000 taxable temporary difference produces an illustrative NPR 50,000 deferred-tax liability, subject to relevant exceptions. An unsupported personal expense added back for tax is ordinarily a different kind of adjustment and does not become a deductible temporary difference merely because it increased taxable income.

4. Closing controls

Reconcile instrument schedules to ledger, impairment to management evidence, current tax to the return working and deferred tax to movements and disclosures. Keep accounting ECL, regulatory provisioning and tax deductibility separately explainable. The accountant should document the model, data and judgements rather than force all three balances to agree. Confirm current ASB notices and entity applicability before approving the final statements.

5. Classify the balance before calculating its measurement

A financial balance needs a clear contractual basis. Identify who owes the amount, the payment terms, the currency, any interest and the rights or obligations attached to it. A trade receivable, refundable deposit, shareholder loan and equity investment can appear in the same ledger group while requiring different accounting assessments.

For a receivable, reconcile the opening amount, invoices, receipts, credit notes and closing balance before assessing recoverability. Payment history, disputes and the debtor's circumstances can affect the assessment. An allowance should be supported by the relevant framework and evidence, rather than selected to reach a desired profit. Writing off a balance and recognising an impairment allowance are also different accounting events.

6. Check carve-out periods separately

ASB's NFRS 9 ECL carve-out notice issued in August 2025 identifies alternative treatments and period conditions, with the published period extending through FY 2082/83. Certain treatments for qualifying regulated institutions are non-optional. An ordinary trading company should not copy a bank's regulatory provision as its own impairment policy.

For FY 2083/84 reporting, a previous carve-out is not automatically extended. Identify the exact paragraph, entity scope, optional or mandatory treatment and any later authority continuing it. Where a treatment is used, preserve its effect on recognition, measurement and disclosure. A single “carve-out applies” note is insufficient when different provisions have different conditions.

7. The tax working begins with identified differences

Assume a company records an accounting impairment of NPR 120,000 on a customer balance. Whether that amount is deductible for tax requires the applicable tax provision and facts; the accounting charge alone does not establish deduction. If it is not deductible in the current computation, the tax reconciliation records the adjustment and separately assesses any future tax consequence under the reporting framework.

The income-tax working should tie to the current-tax return and distinguish current tax, deferred tax where applicable, payments and withholding credits. Reconcile both the tax expense and the tax balances. A difference between accounting profit and taxable income can have a legitimate explanation; it should be understood and documented rather than removed with an unsupported journal.
